What is an independent contractor in India?

Quick answer: An independent contractor is a self-employed person who supplies services to your business under a contract for services and invoices you for the work. They are not your employee, so the Labour Codes do not give them PF, ESI, gratuity or paid leave. You deduct TDS under section 393(1) of the Income-tax Act, 2025 when the payments cross the thresholds.

  • No Indian statute defines “independent contractor”. Courts look at how the work is controlled.
  • Professional fees attract 10% TDS once payments to one person cross ₹50,000.
  • A contractor registered for GST adds GST to the invoice, and you can usually claim the credit.
  • Post-term non-competes are void under section 27 of the Indian Contract Act, 1872, so NDAs and IP clauses do the work.

How does India tell a contractor from an employee?

By the facts of the relationship. The title on the contract matters far less.

A genuine contractor controls how the work gets done. They set their own hours, use their own equipment, can send a substitute and often serve several clients. An employee follows your methods, works your hours and sits inside your reporting line.

The more a contractor looks like staff, the stronger an employee misclassification claim becomes. A dispute usually surfaces at exit. The person claims gratuity, back PF or a notice payment, and a labour authority reads the working pattern rather than the agreement.

Hence the paperwork must match the practice. A scope of work with deliverables and milestones beats a job description with a monthly retainer.

What does a contractor cost compared with an employee?

Less on statutory costs, and nothing on gratuity. The saving is real but smaller than many founders assume.

Let’s say you engage a Pune data engineer at ₹1,20,000 a month, either way.

Monthly lineAs contractorAs employee (basic ₹60,000)
Fee or gross salary₹1,20,000₹1,20,000
Employer PF at the ₹25,000 ceilingNil₹3,000
EDLI and EPF admin chargeNil₹250
Gratuity provision at 4.81% of basicNil₹2,886
Your monthly cost₹1,20,000₹1,26,136
TDS you withhold and deposit₹12,000 at 10%Salary TDS at slab rates

The gap is ₹6,136 a month. Against that, the contractor carries no notice obligation, no IP assignment by default and no loyalty to your roadmap. The TDS rates come from the Income Tax Department’s section 393 page.

Which clauses should an India contractor agreement carry?

Five, at minimum: scope, payment and tax, IP assignment, confidentiality and termination.

IP is the one foreign companies miss. Under section 17 of the Copyright Act, 1957, the author owns copyright first, and the employer exception covers only a contract of service. A contractor works under a contract for services. So you need an express assignment. Pair it with a non-disclosure agreement and a clear withholding tax clause. Our independent contractor compliance guide covers the full set, and the piece on employer liability for independent contractors covers what happens when it goes wrong.
