Quick answer: Employee misclassification happens when you treat someone as an independent contractor although the relationship works like employment. Indian courts look at control: who decides how, when and where the work gets done. If the label fails, you can owe back EPF, gratuity and salary TDS, plus ESI and bonus where wages fall under the ceilings.
- India has no single statutory test, so courts apply the control test the Supreme Court restated in Birdhichand Sharma in 1960.
- Paying per piece or per task does not by itself make someone a contractor, the same judgment held.
- The EPF wage ceiling rose to ₹25,000 a month on 17 September 2026, so more reclassified workers now fall inside mandatory coverage.
- Late EPF dues attract damages of 0.25% to 1% a month plus 12% a year simple interest.
How do Indian courts decide who is really a contractor?
They ask who controls the manner of the work, whatever the contract calls the person. In Birdhichand Sharma v First Civil Judge, Nagpur, the Supreme Court held that the right to supervise counts even when it is rarely used.
Labels lose. A signed consultancy agreement proves little on its own.
| Signal | Points to employment | Points to a genuine contractor |
|---|---|---|
| Direction | Your manager assigns daily tasks | Agreed deliverables, own methods |
| Hours and tools | Fixed shift, your laptop, your systems | Own schedule and equipment |
| Exclusivity | Works only for you, for years | Several clients at once |
| Pay | Same sum every month, paid leave | Invoices per milestone |
| Integration | Company email, a title, a box in your org chart | Outside your org chart |
The usual slip is keeping a “contractor” on a monthly retainer for three or four years. By the second year, the facts often read as employment.
What could contractor misclassification cost you?
Back contributions, back benefits and penalties. They usually surface after a dispute or an exit. Let’s say a Pune developer billed you ₹80,000 a month as a consultant for six years, with no allowances inside the fee.
A flat fee has no excluded components. So a court could treat all of it as wages under the Code on Social Security, and gratuity alone would be ₹80,000 × 15 ÷ 26 × 6 = ₹2,76,923.
Leave, bonus where eligible, PF damages and interest come on top. The tax side shifts too: fees taxed with professional TDS under section 393(1) of the Income-tax Act, 2025 should have been salary taxed under section 392.
Watch the commercial angle too. A contractor who negotiates and closes deals on your behalf in India also raises your permanent establishment risk.
How does an EOR fix a misclassified contractor?
It converts the person into a real employee. No entity needed. The EOR becomes the legal employer, issues the appointment letter, enrols EPF and ESI where due and runs salary TDS.
Past exposure does not vanish. It simply stops growing from the conversion date.
Our guides on employee misclassification and avoiding contractor misclassification risks walk through the switch. Genuine independent contractors can stay on contracts, as long as the working pattern matches the paper.

What else do people ask about worker misclassification in India?
Is misclassification illegal in India?
There is no standalone offence called misclassification. The liability arrives through the laws it breaches, such as the Code on Social Security, the Code on Wages and the Income-tax Act, 2025.
Can a contractor claim gratuity in India?
Yes, if a court reclassifies them. Permanent staff need five years’ continuous service, and fixed-term employees qualify after one year.
Does a well-drafted contractor agreement protect you?
Only partly. Courts read the working reality over the paper, so a contract that says “consultant” fails if you control the hours, tools and tasks.
