What is special allowance in an Indian salary?

Quick answer: Special allowance is the balancing line in an Indian salary: after you fix basic, HRA and employer costs, whatever CTC remains lands here. It is fully taxable under both tax regimes. Since 21 November 2025, it also counts toward “wages” under section 2(y) of the Code on Wages, 2019, because it is not on the excluded list.

  • Section 2(y) names its exclusions, such as HRA, conveyance, employer PF and commission. Special allowance is not on that list.
  • Under the new regime, a fixed allowance carries no exemption unless the Income-tax Rules, 2026 prescribe one.
  • On an ₹18 lakh CTC in Pune, special allowance is ₹4,29,911 a year.
  • Every rule change that adds an employer cost inside a fixed CTC comes out of this line first.

How is special allowance worked out?

By subtraction. It is simply what’s left.

StepAmount
CTC₹18,00,000
Less basic salary (50% of gross)₹8,59,821
Less HRA (50% of basic)₹4,29,911
Less employer PF, admin and EDLI₹39,000
Less gratuity provision₹41,357
Special allowance₹4,29,911

That is a quarter of gross salary, and it moves whenever a line above it does.

Pay PF on full basic and special allowance drops to ₹3,62,732. Carve out a ₹15,600 phone and internet reimbursement and it drops again.

Does special allowance count as wages under the Labour Codes?

On the text, yes.

Section 2(y) brings in all remuneration, “whether by way of salaries, allowances or otherwise”, and then lists what is excluded. Special allowance is not listed, as Taxmann’s breakdown of section 2(y) shows.

That matters for gratuity and, where PF runs on full wages, for PF too. In the 50% wage rule test, it counts on the wages side, next to basic.

A package with a low basic and a fat special allowance used to keep both costs down. That trick is gone.

The Supreme Court had already signalled this for PF.

In Vivekananda Vidyamandir, decided on 28 February 2019, it held that allowances paid universally to all employees in a category form part of basic wages. Khaitan & Co’s note on the ruling sets out the universality test.

So treat special allowance as wages unless counsel tells you otherwise. Simpler. Safer.

What do foreign employers get wrong about special allowance?

They assume “special” means tax-free. It doesn’t.

Every rupee of it is taxable. At this engineer’s top slab of 20% plus cess, each ₹10,000 of special allowance costs her ₹2,080.

If you want tax-efficient pay, use real exemptions instead.

A flexible benefit plan with employer NPS or bill-backed reimbursements does work under the new regime. Our guide to salary structure in India lists the common splits.

How does Remunance treat special allowance for your India team?

Remunance treats special allowance as part of wages from day one, so gratuity and PF are costed on the right base and nobody faces a recomputed payout at exit. As your employer of record, we also track every statutory change that eats into it. Our employer of record services cover the full payroll build. If you already employ staff in India, get your salary structure checked against the Code.

What else do people ask about special allowance?

Is special allowance taxable?

Yes, fully, under both the old and new regimes. It carries no exemption of its own.

Is special allowance included in gratuity?

On the Code’s text, yes. It is not one of the section 2(y) exclusions, so it forms part of the wages used for gratuity.

Can special allowance be removed from a salary?

It can be renamed or reshuffled, but the money still has to go somewhere. Moving it into basic raises PF and gratuity. Moving it into HRA only helps old-regime employees.
