What is retrenchment in India?

Quick answer: Retrenchment is ending a worker’s service for any reason other than disciplinary punishment, retirement, non-renewal or expiry of a contract, or continued ill-health. Under the Industrial Relations Code, 2020, a worker with a year’s service gets one month’s notice, or pay in lieu, plus 15 days’ average pay per completed year.

  • You also pay 15 days’ last-drawn wages per retrenched worker into the Worker Re-skilling Fund.
  • That payment reaches the Labour Commissioner’s account within 10 days, and the worker within 45 days.
  • Prior government permission applies only to industrial establishments with 300 or more workers.
  • Retrenched workers get re-employment preference for one year.

What counts as retrenchment under the IR Code?

Almost every employer-led exit of a “worker” that is not a punishment. That is the retrenchment meaning in section 2 of the Code.

The trap is the word “worker”.

It covers manual, technical, operational and clerical staff at any salary, plus supervisors earning up to ₹18,000 a month. Only managers, administrators and higher-paid supervisors sit outside it. So a ₹30 lakh software engineer with no team can still be a worker. Close the role and you have retrenched them.

Titles do not matter. Duties do.

Some exits are excluded. Completing a fixed-term employment contract is not retrenchment, and neither is voluntary retirement.

How is retrenchment compensation calculated?

At 15 days’ average pay for every completed year, with any part over six months counted as a full year. Then add notice and the fund payment.

Let’s say a Pune quality technician earns a steady ₹36,000 a month and has 6 years and 8 months of service. Assume a 26-day month.

ItemAmount
15 days’ pay (₹36,000 ÷ 26 × 15)₹20,769
Retrenchment compensation (₹20,769 × 7 years)₹1,45,385
One month’s pay in lieu of notice₹36,000
Worker Re-skilling Fund (15 days’ last-drawn wages)₹20,769
Total cost to you₹2,02,154

The eight months round up to a year. Had the extra stretch been five months, you would count six years and pay ₹20,769 less. The fund payment does not go to the employee directly, but the worker receives it from the fund within 45 days.

Then the exit. Final wages, including this compensation, fall due within two working days under the Code on Wages, and gratuity follows on its own clock.

Who gets retrenched first?

The last person hired in that job category, unless you agree otherwise with the workers or record reasons for a different choice. Section 70 of the IR Code sets the conditions, and section 71 sets this order.

What else do people ask about retrenchment compensation?

Is retrenchment compensation taxable in India?

Yes, broadly, as income from the employment. Partial exemptions may apply in limited cases, so confirm the treatment with a tax adviser before you run payroll.

Is retrenchment the same as layoff?

They differ. A layoff is a temporary inability to give work, with the worker still employed. Retrenchment ends employment permanently.

Do managers get retrenchment compensation?

Not under the IR Code, because managers are not “workers”. Their severance, if any, comes from the contract or company policy, as part of termination of employment.
