What is a performance appraisal?

Quick answer: A performance appraisal is a periodic review of an employee’s work against agreed goals, usually ending in a rating, a salary revision and a development plan. In India it carries a payroll consequence that review templates miss. Since 21 November 2025, the Code on Wages’ 50% rule decides how much of a raise counts as “wages” for gratuity and overtime.

  • Allowances excluded from wages cannot exceed 50% of total remuneration.
  • Any excess is added back to wages, so wage-linked benefits rise with it.
  • ESI covers employees earning up to ₹21,000 a month, so a raise can end ESI cover.
  • Statutory bonus eligibility also stops at wages of ₹21,000 a month.

How does the appraisal cycle in India usually work?

Most employers run one annual cycle, often aligned with the April to March financial year, with a mid-year check-in.

  1. Goals are agreed at the start of the cycle.
  2. The employee completes a self-review, then the manager rates.
  3. Ratings are calibrated across teams.
  4. Raises, variable pay and promotions are released.

The appraisal itself is a policy choice. No Indian statute requires one. But the pay revision that follows touches several laws at once, which is why HR and payroll need to see the numbers before letters go out.

How does a raise interact with the 50% wage rule?

Put the raise into allowances and wages still rise. The rule adds back anything over half.

Let’s say a Pune analyst earns ₹1,00,000 a month with basic of ₹40,000. The appraisal grants 12%, and you load all ₹12,000 into special allowance to keep basic flat.

BeforeAfter a 12% raise
Gross monthly pay₹1,00,000₹1,12,000
Basic plus DA₹40,000₹40,000
Excluded allowances₹60,000₹72,000
“Wages” under the 50% rule₹50,000₹56,000
Gratuity per year of service (wages ÷ 26 × 15)₹28,846₹32,308

Basic did not move. Wages did. Every completed year now adds ₹3,462 more to gratuity, and overtime, where it applies, runs on the higher base too.

Taxmann’s explainer on section 2(y) walks through the government’s own example of the 50% wage rule. Plan the structure first. Announce the number second.

What other payroll effects follow an appraisal in India?

Three are common.

A backdated raise creates salary arrears. The employee can claim tax relief under section 157 of the Income-tax Act, 2025 (formerly section 89).

Crossing ₹21,000 a month ends ESI cover once the current contribution period closes.

And under an EOR, you decide the rating and the raise. The EOR, as legal employer, rebuilds the salary structure, issues the revision letter and runs the new payroll. Use salary benchmarking data before you fix the percentage.

How does Remunance handle appraisal-driven pay revisions?

You send Remunance the new figures. We restructure each salary within the 50% rule, recalculate PF, gratuity accrual and TDS, and issue revised letters. Salary and employer costs pass through at cost, so the EOR cost calculator for India shows what a raise costs you in total. Our guide on how to calculate a salary raise percentage covers the arithmetic. Get your next India pay revision costed.

What else do people ask about appraisals in India?

What is the average appraisal hike in India?

It varies by sector, city and rating, and published surveys differ. Benchmark against current data for the role rather than a national average.

Is an appraisal mandatory in India?

No. No law requires a performance review. Minimum wage revisions and the statutory bonus apply whatever your appraisal policy says.

Can an employer reduce salary after an appraisal?

Not unilaterally. A cut needs the employee’s written consent, and pay can never fall below the applicable minimum wage.
